Ratios ask focused questions

A ratio relates two accounting figures to support interpretation. It does not remove the need to understand their definitions, dates and accounting methods. Liquidity ratios examine short-term resources and obligations, profitability ratios relate earnings to sales or capital, and efficiency ratios consider the use of or working capital. A ratio can improve because one figure falls for an undesirable reason. Always calculate, describe the change and investigate its cause. An isolated number is not enough to decide that an organisation is healthy or poorly managed.

The ratio is divided by . If are₦180,000 and ₦90,000, it is 2:1. The quick or acid-test ratio commonly excludes inventory from , and some definitions also exclude prepayments. State the definition used. With inventory₦60,000 and no other exclusions, the quick ratio is 120,000÷90,000, or 1.33:1. These ratios do not prove that every receivable will be collected or every inventory item sold promptly. Composition and timing matter.

Profitability and turnover

Gross- margin is gross divided by net sales multiplied by 100. Markup is gross divided by cost of sales multiplied by 100. If sales are₦200,000 and cost of sales₦150,000, gross is ₦50,000, margin 25% and markup 33.33%. Net- margin uses the specified measure, while return on capital employed relates a relevant operating to the defined capital employed. A question may define capital employed as equity plus long-term debt or less . Use a consistent definition and period.

Inventory turnover commonly equals cost of sales divided by average inventory. Average inventory is often opening plus closing inventory divided by two when better data are unavailable. With cost of sales₦240,000 and average inventory₦40,000, turnover is 6 times. A simple inventory-holding period is 365÷6, approximately 60.8 days, using a 365-day convention. Using sales instead of cost of sales mixes valuation bases in the usual formula. High turnover can suggest efficient stock use, but may also indicate stock shortages; the product and operating conditions matter.

Comparison and limitations

Compare ratios over time, with similar organisations or against a relevant plan. Different accounting methods, seasonality, , one-off items and business models can weaken comparisons. A year-end balance may not represent the average working-capital position. A company can temporarily collect receivables or delay payments to make a reporting-date ratio appear stronger. This possibility does not prove manipulation occurred; it identifies why additional evidence is useful. Financial interpretation should distinguish a warning sign from an established explanation.

Ratios also omit important nonfinancial information such as product quality, staff capacity, environmental effects and customer concentration. A profitable organisation can face a serious cash shortage, while a temporary loss can arise during investment in future capacity. The purpose of analysis determines which evidence is relevant. A lender, employee and manager may ask different questions of the same statements. State the user's decision and explain why a particular ratio helps, rather than presenting every formula without context.

Digital accounting and controls

A computerised system captures data, validates entries, processes them and produces reports. It can improve , consistency, search and audit trails, but cannot guarantee that source data are complete or correctly classified. Authorised access, separation of duties, backups, secure authentication and change records remain necessary. A user should not be able to create a supplier, approve an invoice and release payment without appropriate checks. Spreadsheets also require formula review, version control and protection against accidental alteration. Correct software arithmetic can still report a wrongly entered transaction.

Digital technologies can support pattern detection, remote bookkeeping and automated reconciliation. Artificial-intelligence tools may flag unusual entries or classify documents, but require review and appropriate handling of personal or commercial information. A blockchain is a form of distributed record structure with validation arrangements; it does not prove that the original transaction was truthful or remove all governance risks. Remote or virtual accounting concerns how services are delivered, not a different exemption from professional responsibility. Claims about a product's capabilities should be verified from its own documentation.

Public-sector records and authority

Public-sector accounting supports stewardship, lawful spending and reporting of public resources. sources can include taxes, fees, rents, grants and other authorised receipts. Capital and recurrent expenditure distinguish purposes under the budget classification. Cash-basis reporting recognises specified cash receipts and payments; accrual reporting recognises relevant , , income and expenses under its standards. A question must state the basis. Do not mix cash receipts with accrual income and assume that the resulting surplus is meaningful.

Budgets and votes establish authorised purposes and limits, while warrants or other instruments provide spending authority under the applicable system. A consolidated fund is a central public-fund concept governed by the relevant and laws; its exact coverage must be studied in that framework. The Accountant General's role concerns treasury accounting and reporting within the mandate, while the Auditor General examines and reports independently under the applicable rules. The finance minister provides policy and oversight leadership, and a local-government treasurer manages assigned local financial functions. Recording, authorising and auditing are distinct responsibilities.

Reforms, evidence and self-check

Treasury Single Account arrangements seek to improve visibility and control of public cash across the designated accounts. Integrated payroll and personnel systems connect employee information and payment processes to reduce certain errors and control weaknesses. International Public Sector Accounting Standards provide reporting standards; using the name alone does not demonstrate compliance. Implementation requires appropriate records, systems, skills and review. No reform automatically eliminates fraud or proves that all staff records are valid. Evaluate the control mechanism, its scope and the evidence of operation.

Self-check: why can a 2:1 ratio coexist with cash difficulty? Inventory may be slow-moving and receivables uncollected while fall due soon. Self-check: why should an auditor not be described as the official who routinely authorises every payment? Independent examination differs from management's payment authority. In a calculation, state the formula and basis. In an interpretation, explain the implication and a limit. In a public-sector question, identify the responsible role and applicable authority rather than inventing legal powers or reform success rates.

Further application

Data processing normally includes collection, input, validation, processing, storage and output, with feedback and review. Validation can reject an impossible date or an unbalanced entry, but cannot necessarily detect a plausible false invoice. Distinguish format checks from evidence that a transaction genuinely occurred.

Key rules & principles

  • State ratio definitions and compare like bases.
  • Margin differs from markup.
  • High liquidity ratios do not guarantee usable cash.
  • Digital records need access controls, evidence and review.
  • Public recording, spending authorisation and audit are distinct roles.

Worked examples

Current assets₦180,000, inventory₦60,000, current liabilities₦90,000. Find current and quick ratios excluding inventory only.
  1. =180,000÷90,000=2.
  2. Quick=(180,000−60,000)÷90,000.
  3. Express both as comparisons with 1.

Answer: 2:1; quick 1.33:1 approximately.

Sales₦200,000 andcost of sales₦150,000. Find grossmargin and markup.
  1. Gross =₦50,000.
  2. Margin=50,000÷200,000×100=25%.
  3. Markup=50,000÷150,000×100.

Answer: Margin 25%; markup 33.33% approximately.
