An agreement controls the allocation

A partnership brings persons together to conduct a business under an agreement and the applicable legal form. The agreement can specify capital contributions, -sharing ratios, interest on capital, interest on drawings, partners'salaries and procedures for changes. In a problem, read these terms before calculating. Do not invent an interest rate or assume equal shares when a different ratio is given. Where no agreement exists, the relevant law may rules, but exact legal defaults should be checked for the jurisdiction rather than assumed universally.

The business first determines from its income and expenses. A -appropriation account then allocates that among partners according to the agreement. Partners'salaries and interest on capital are ordinarily appropriations in the elementary partnership format, not employee wages deducted before arriving at the available for appropriation. Interest on a partner's loan is usually treated as a finance expense before appropriation under the stated method. Distinguishing a partner as owner from a partner as lender is essential to avoid allocating the same amount twice.

Work through an appropriation

Suppose before appropriation is ₦120,000. Partner Ais entitled to a salary of₦20,000 and interest on capital of₦10,000, while B receives interest on capital of₦6,000. The residual is ₦84,000. If A and Bshare that remainder 3:2, their shares are₦50,400 and₦33,600. A's total allocation is ₦80,400 and B's₦39,600, summing to₦120,000. A partner's drawings do not reduce the business ; they are charged to that partner's account separately.

Interest on drawings, where required by the agreement, is charged to the partner and increases the amount available for appropriation under the usual elementary presentation. Dates matter if interest is time-apportioned. A withdrawal at the start of the year and one at the end do not remain outstanding for the same period. Use the timing assumptions supplied rather than taking a full year's charge automatically. If is insufficient for agreed appropriations, follow the question's instructions or applicable agreement instead of silently creating additional business .

Fixed and fluctuating capital accounts

Under a fixed-capital system, capital accounts normally record lasting capital introduced or withdrawn, while accounts record allocations, drawings and related items. Under a fluctuating-capital system, those items are recorded in the capital account itself. The economic entitlement can be the same under either layout, but the accounts differ. A debit balance means a partner has a net debit position in that account; it does not automatically erase the partner's separately stated fixed capital. Present the two balances clearly when required.

Key definition

Debit current balance

A partner has a net debit position in that account; it does not automatically erase the partner's separately stated fixed capital.

For a account, begin with the opening balance and add credits such as salary allocation, interest on capital and share of . Deduct drawings and interest on drawings. A loss share is a debit. The closing balance is then carried into the statement of financial position in the required format. Do not confuse a cash withdrawal with an expense or assume that an allocation has been paid in cash merely because it is credited to a partner. Entitlement and settlement are different events.

Admission, retirement and revaluation

When a partner joins or leaves, the parties may revalue and to avoid transferring existing gains or losses unfairly. In elementary problems, a revaluation account records changes and allocates the resulting or loss among the old partners in the old ratio, unless the question specifies otherwise. If equipment is increased by₦15,000 and an unrecorded liability of₦5,000 is recognised, the net revaluation gain is ₦10,000. It belongs to the relevant existing partners under the agreed treatment, not automatically to the incoming partner.

Goodwill represents value associated with factors such as customer relationships and reputation beyond separately identified net in the simplified partnership exercise. Its treatment depends on the agreed accounting method. A premium can compensate sacrificing partners, or an adjustment can be made through accounts without leaving goodwill as an asset. Identify the old and new shares and the sacrifice or gain before posting. A new partner's cash contribution and a goodwill adjustment are separate elements and should not be merged into an unexplained capital figure.

Dissolution and the realisation account

Dissolution winds up the partnership business under the arrangement in the question. A realisation account collects the relevant asset carrying values, transferred, proceeds, payments and realisation expenses to determine a gain or loss. Cash or bank remains the settlement account rather than being transferred as an asset to realise. Partners'loans, capital and balances need their correct separate treatment. The order of settlement depends on the problem's legal and contractual assumptions; do not invent a universal rule for every possible insolvent partnership.

A simple illustration has non-cash with carrying value₦100,000 sold for₦90,000, of₦30,000 settled for₦28,000 and expenses₦3,000. The asset loss is ₦10,000, the liability settlement produces a₦2,000 gain and expenses add₦3,000, giving a net realisation loss₦11,000. Allocate that loss using the relevant -sharing ratio. A partner taking an asset must be charged through the appropriate partner account at the agreed amount, not treated as an outside cash sale.

Presentation and self-check

Columnar partners'accounts make it easier to compare balances and verify that allocations sum correctly. Use names, dates, currency and clear debit or credit labels. Work through appropriation before posting its results to accounts. For changes in membership, state whether the ratio is old, new, sacrificing or gaining. A correct number placed under the wrong ratio can produce an internally balanced but unfair allocation. The supporting reasoning is therefore part of the answer.

Self-check: why is a partner's salary not automatically an employee expense? In the appropriation model it is an agreed division of owners'. Self-check: why is a revaluation gain on admission normally allocated to old partners? It relates to value accumulated before the new arrangement. Explain the governing agreement, calculate each stage and reconcile the total. Complex insolvency, goodwill and retirement cases need additional focused practice, but the central method remains separating business , owners'allocations and cash settlement.

Further application

A ratio describes relative shares rather than money amounts. Convert a ratio such as 3:2 into fractions 3/5 and 2/5 before applying it to the relevant residual amount. Check that allocations sum to the amount being shared and that the correct old or new ratio has been used.

Key rules & principles

  • Read the agreement before allocating .
  • Appropriations differ from business operating expenses.
  • Fixed capital uses separate accounts.
  • Old, new and sacrificing ratios answer different questions.
  • Realisation gain or loss must be separated from cash settlement.

Worked examples

Profit₦120,000; A salary₦20,000; interest A₦10,000, B₦6,000; residue 3:2. Allocate.
  1. Residue=120,000−20,000−10,000−6,000=84,000.
  2. A residue=50,400; B residue=33,600.
  3. Add separate entitlements.

Answer: A₦80,400; B₦39,600; total₦120,000.

Non-cash assets₦100,000 realise₦90,000; liabilities₦30,000 settled₦28,000; expenses₦3,000. Find realisation result.
  1. Asset loss=₦10,000.
  2. Liability settlement gain=₦2,000.
  3. Net loss=10,000−2,000+3,000.

Answer: Realisation loss₦11,000.
